Why Sensitivity Analysis Matters

Multifamily underwriting depends on assumptions about rent growth, vacancy, expense inflation, exit cap rates, leverage, and other operating factors. Multifamily sensitivity analysis tests how changes in those inputs affect projected value and returns, replacing a single point estimate with a range of potential outcomes.

The objective is not simply to confirm that the base case looks attractive. It is to identify which assumptions carry the most risk and determine how far they can move before the deal no longer meets investment requirements. Because cap rates, rents, and expenses can change with market conditions, stress testing provides a more useful view of risk for investment teams, lenders, equity partners, and committees.

Key Variables to Stress Test

The most valuable tests focus on assumptions that can materially affect value or cash flow. A cap rate and rent growth table shows how projected value changes when income growth slows while the exit market softens. Exit year versus leverage tests how the financing structure responds to different sale timelines and property values.

Hold period versus expense inflation is particularly important because small annual increases compound over time and reduce later-year net operating income. Development and value-add investments require additional tests for stabilized debt service coverage, refinance proceeds, lease-up timing, and return on cost. Slower lease-up can delay stabilized income and increase the capital needed to carry the asset.

Building and Interpreting the Analysis

Excel data tables are a common starting point. A one-variable table changes one input and records the resulting output, while a two-variable table varies two inputs, such as exit cap rate and rent growth, against a single dependent output. That limitation means separate tables may be needed to evaluate returns, value, debt metrics, or other outcomes.

Hardcoded ranges can create additional maintenance problems when loan amounts, hold periods, or exit years change. Sensitivity ranges should be grounded in current market conditions, and assumptions and outputs should be defined before the table is built. Just as important, the underlying rent roll and operating statements must be current and accurately transcribed. A sensitivity table can only be as reliable as the baseline pro forma it tests.

Sensitivity Versus Scenario Analysis

Sensitivity analysis generally changes one variable while holding others constant to show which assumption has the greatest effect. Scenario analysis changes several assumptions together to represent conditions such as a best case, base case, or worst case. Multifamily teams benefit from using both: sensitivity analysis identifies individual risk drivers, while scenario analysis shows how multiple pressures may affect the deal at once.

The results do not predict which outcome will occur. They reveal the deal’s available buffer against slower rent growth, higher expenses, increased cap rates, or other adverse conditions. That information helps focus due diligence and investment decisions on the assumptions with the greatest impact.
